You should be able to find something around 200mb to delete in order to do the system restore. Take a look in places like c:\windows\temp to see if theres any junk temporary files you can get rid of.
Also, you can run a utility called disk cleanup (start -> accessories -> system tools i think) which should help you free up some space. Do not use defrag though as this will hamper your recovery options later.
System restore is the way to go, it sounds like you have issues with the user profiles. Have you tried changing the username of the account you log on to?

seriusly though it sounds like a virus, download C-cleaner and run the clean up, download malwarebytes and run a scan, download avast antivirus and run a scan and download spy bot search and destory and then run a scan.
If it was me i'd remove all passwords, put my hard drive in a caddy, back up all my files, format the hard drive, re-install o/s and drivers and programs and scan all the data for stuff then put all the data I need back.

I went in a strop and turned it off, just swicthed it on now and here it all is.. back as usual.

my computer started throwing a wobbly like yours, then all of a sudden started bsod'ing every time i turn it on. It's fubar'd. I feel like using a BFH on it and videoing the results for all to see.... Hmmm
